The Blues saw a 2-0 lead overturned by a very good PSG side at the Parc des Princes.
Early second-half goals from Jack Grealish and Erling Haaland looked to have set City on the way to a decisive away victory in the French capital.
But the home side, inspired by sub Ousmane Dembele, roared back with four goals of their own to win 4-2.
The result, though damaging, leaves the Blues knowing exactly what is needed to make the play-off round next month.
A win over Club Brugge is now the only result that will keep City in the competition.
